No, demons and people did not have sex. Demons are fallen angels, and angels do not have a gender. The "Sons of God" mentioned here are descendent's of Seth. They are called Sons of God because they followed God, whereas the daughters of man, coming from Cain's bloodline, did not. Because Seth's descendent's started marrying Cain's, they started adopting the pagan religions of Cain's descendent's, and the earth was filled with evil. Why were there giants? The Bible doesn't explain, but I believe that it very well could have been some sort of a deformity that happened due to the intermingling of Seth's bloodline and Cain's. Sin is the cause of all deformities and disease, so this very well could be the case.
